If your credit has been good all along and you want to keep it that way, I would just pay it. The collection company will do payments if necessary. It won't ruin your credit forever, it will just take a dip for a year or so, but then it will get back on track. It is worth it. And in the future, try to work out these problems before they go to collections. Writing a letter saying you simply won't pay is not working it out. Upon doing that, you should have known it was going to go to collections. It is a small amount, not worth ruining your credit over.
That said, congratulations on the purchase of your new home.
